“This study examines the role of inflation expectations on inflation dynamics. The increase in inflation following the exchange rate shock in 2018 offers an interesting period to analyze whether the sensitivity of inflation to its main determinants, including expectations, has changed. A Phillips Curve model, whose parameters change according to time, is analyzed simultaneously, taking into account the incredibly rapid rise in inflation and its subsequent gradual decline after the second half of 2018. Meanwhile, the sensitivity of inflation to the exchange rate has sharply increased and the sensitivity of inflation to expectations has not changed much lately. It has only partially improved. On the other hand, the most striking change is that economic agents, which have been experienced with the emphasis on past inflation while creating expectations, have started to attach more importance to the actual inflation.
Our results overall, inflation expectations and exchange rate movements on the main determinants of inflation in Turkey and its impact on inflation interaction between these two variables reveals that even further. “
